But what exactly is it? And why does it matter so much?

Let’s break it down in simple terms and show you how the cap rate can be your best friend (or biggest red flag) in commercial real estate investing.

💡 What Is a Cap Rate, Really?

The capitalization rate—or cap rate—is a quick way to figure out the return on a commercial property before financing costs (like mortgages) are factored in.

Here’s the basic formula:

Cap Rate = Net Operating Income (NOI) / Property Value

  • Net Operating Income (NOI) is how much money the property brings in each year after paying operating expenses (like maintenance, property taxes, and management fees).

  • Property Value is either what the property is worth today or what you’re paying for it.

Let’s say you’re looking at an office building that generates $100,000 in annual net income, and it’s listed at $1,250,000.

Cap Rate = $100,000 / $1,250,000 = 8%

That means, at that price, you’d earn an 8% annual return on your investment (not including any mortgage or tax considerations).

3. Valuation Tool

You can flip the formula to determine what a property is worth based on its income and the market’s typical cap rate:

Value = NOI / Cap Rate

If similar properties are trading at a 6% cap rate, and yours brings in $120,000 in NOI, you can estimate it’s worth around $2 million.

📉 What Influences Cap Rates?

Cap rates vary a lot depending on several factors:

  • Location, location, location 🏙️: Hot markets with high demand usually have lower cap rates.

  • Property type 🏢: Industrial, retail, multifamily, and office properties all have different typical cap rates.

  • Economic conditions 💰: Interest rates, inflation, and economic growth all impact cap rates.

  • Tenant strength 🧑‍💼: A building with long-term leases from strong tenants usually commands a lower cap rate (meaning it’s more valuable).

Cap rates are useful, but they’re not perfect. Here’s why:

  • They don’t factor in financing, so if you’re using leverage, your actual return may be very different.

  • They don’t account for future income growth or major expenses (like a new roof or vacancy).

  • Cash-on-cash return

  • Internal Rate of Return (IRR)

  • Discounted Cash Flow (DCF) analysis
